Many countries pegged their currency to major powers such as the United States dollar or artificially manipulated their monetary policy to boost the exchange rate. Before the Australian dollar was floated almost 40 years ago, depreciating the currency was akin to political suicide.
An appreciation of the Australian dollar will have the opposite effect – Australian produced goods and services will become more expensive compared to goods and services produced overseas.
Australian dollars are also bought and sold to facilitate the international trade of goods and services. When Australians export (or sell) goods or services to an overseas buyer, the overseas buyer purchases Australian dollars to pay the exporter (assuming the export is paid for in Australian dollars).
“The implied exchange rate is 1.10. The difference between this and the actual exchange rate, 1.42, [and] suggests the Australian dollar is 22.4% undervalued.” Apart from buying more overseas, a stronger dollar has implications for those RBA and government forecasts.
